Why are the markets falling ?

I just wanted us to be aware of the circumstances leading to this sell off  on the markets:

Angela Merkel , the German Chancellor said the European debt crisis could have global consequences. Speaking to parliament in Berlin day before yesterday and opening a debate on the euro-region bailout, she said Europe needs a “new culture of stability” to protect the euro.

The Bank of Italy said in a statement that Italian banks can opt for new rules aiming at “neutralizing” the effect of capital losses on European government bonds. The U.S. Securities and Exchange Commission filed proposed rules under which exchanges would halt trading in individual stocks that swing more than 10 percent.

The 16-nation euro has dropped 8.9 percent this year against developed-world counterparts, according to Bloomberg Correlation Weighted Indexes.

The euro has become a key gauge for risk sentiment, and its bottomless declines now affect the direction of growth currenciesIt will take considerable time before the single currency can regain investor confidence.The US investors are selling , because a weaker EURO would make Euro imports cheaper than US made goods and that could hurt the recovery in the US.

Europe’s leaders last week unveiled a loan package worth nearly $1 trillion and a program of bond purchases to forestall defaults in debt-ridden countries, including Greece, Spain and Portugal.

The currency has fallen in six of the past seven days on anticipation that national spending cuts will curtail economic growth.

Points:

(a) The EUROZONE crisis is far from over. On 19th May 2010 currency markets ( global FX markets), the EURO dropped to a new low against the USD and the British Pound also fell sharply. The YEN gained across 15 of its 16 counterparts, indoicating a shift in holding patterns.

(b) The fate of the EURO appears to reflect the fate of the global Capital markets. Traders across the globe appear to be using the EURO-USD exchange rate as a key indicator of confidence , and unless some confidence is restored , markets may continue to display weakness.

(c) How does this crisis affect India : This is the KEY :

India’s exposure to the Eurozone is mainly into Apparels & Textiles, & IT. About 22%  ( UK & Europe) of our exports are into the EUROZONE. Any global issue of this size and dimension will witness a pull out by FIIs and considering that almost 70%+ of the capital deployed in our markets are from them, a pullout may cause a plunge in the capital markets, and that is what we are witnessing. Among the top 10 investors in the India growth story are Eurozone countries such as UK, Germany, France & the Netherlands and a European crisis will  affect these investments.

This apart, the fundamental strength of our Economy has not changed .  According to an ADB report, across Asia, Our Stock markets are the second best in returns  after Indonesia. Measures in USD terms, Indonesia returned 127.6%, while INDIA returned 102.8% followed by China 62.6%. The EUROZONE & the US markets returned 32.4% & 27.1% respectively. The prospect of stronger growth in Asia will propel investors to continue their deployment into Asia , boosting the local markets, but this will happen only after the markets turn calm.

What should Investor do?

(a) DO NOT PANIC – panic will drive fear into the our minds.

(b) Stay invested and continue investing: The strategy during such downturns is always to buy in CASH and sell on the Futures. Build up and continue to build up a good portfolio…. good stocks are available cheap …so buy in,and to capitalize on the fall , trade the INDEX FUTURES.

(c) Remember , this crisis is not our fault , not our problem.Do not be sentimentally attached about the direction of market movement, but learn to harness that movement to  benefit our Investments. This is the KEY. In the long run, this buy in will CERTAINLY PAY off very well.
